What Is American Option?
An American option gives the holder the right to exercise the contract at any time before or on the expiration date. This flexibility makes American options more valuable than their European counterparts (which can only be exercised at expiration). The holder can capitalize on favorable price movements immediately rather than waiting.
How American Option Works
In crypto, most options on centralized platforms (like Deribit) are European-style, but some DeFi protocols offer American-style options. The early exercise feature of American options creates additional pricing complexity — the option must account for the possibility of early exercise at every point, requiring models like the binomial tree rather than the simpler Black-Scholes.
Why It Matters for Traders
American-style options are particularly valuable in volatile crypto markets because they allow holders to lock in gains during sudden moves without waiting for expiration. For option sellers, the risk of early assignment must be factored into the premium — American options command higher premiums than equivalent European options due to this added flexibility.
